Goldman, Morgan Stanley profits fall

The two largest US investment banks, Goldman Sachs Group Inc and Morgan Stanley, reported lower quarterly profits, but beat expectations on Tuesday even as the worst market slump in decades rattled Wall Street.

Goldman Sachs, the largest securities firm, said third quarter earnings fell 70 percent on weaker-than-expected revenues, knocking its shares to nearly three-year lows.

Later, No 2 Morgan Stanley, which reported a day ahead of schedule after US markets closed, trounced expectations paced by one-time gains, robust equity and commodities trading results and record prime brokerage fees.

Morgan's earnings fell 3 percent even as the year-old credit crunch slowed deal activity and created one of the toughest trading environments in decades. Its shares fell 11 percent on Tuesday in regular trading, though they pared most of those losses in electronic trading after New York markets closed.

Goldman shares also climbed after the bell, up 4 percent.

"Between Goldman Sachs and Morgan Stanley, we are getting some modest positive news in what has been an otherwise dark five-day period," said Keith Wirtz, president and chief investment officer of Fifth Third Asset Management.

Tough Times

The results come a day after No 4 investment bank Lehman Brothers Holdings Inc filed for bankruptcy, swamped by mortgage losses. No 3 broker Merrill Lynch & Co Inc meanwhile rushed into the arms of Bank of America Corp to avoid a similar fate.

These moves had prompted questions about the viability of investment banks. Several analysts predicted these firms would merge with commercial banks, which can tap pools of deposits.

Yet Morgan Stanley and Goldman dismissed those concerns.

"It's not the business model. It's performance that matters," said Goldman chief financial officer David Viniar. "We've been able to compete just fine."

Morgan Stanley CFO Colm Kelleher also played down the need to merge with a deposit-taking bank: "I'm very confident about the business model, said in a phone interview.

Goldman

Goldman's quarter was marked by sharply lower banking, trading and investment results. It was the investment bank's biggest earnings decline since it went public in 1999.

Still it beat expectations, despite USD 1.1 billion in write-downs and losses from principal investments. Some investors said Goldman deserved credit for reporting any profit at all when rivals go bust or bleed red ink.

"For them to perform in this manner, in this environment, is nothing short of heroic," said Holland & Co Chairman Michael Holland.

Goldman's investment banking revenue dropped 40 percent amid a dearth of deals. Debt trading revenue fell by two-thirds, primarily on weak credit and mortgage markets, while equities trading revenue fell by one-half.

The latest quarter included USD 1.1 billion in losses on corporate loans, residential and commercial mortgages, and USD 453 million of principal investment losses, showing the downside of making aggressive bets with house money. Asset management revenue fell 6 percent as clients withdrew a net USD 7 billion.

"People were hoping for some good news in a sea of gloom and I don't think they got it," said Matt McCormick, portfolio manager at Bahl & Gaynor Investment Counsel.

Analysts said Goldman beat expectations because it paid unusually low taxes, an effective rate of 12 percent compared with 34 percent last year.

Morgan Results

Morgan easily out-earned its archrival and generated a higher return on equity.

"This is great news for the whole financial sector," said Marshall Front, chairman at Front Barnett Associates. "I think the key to this whole thing was that they looked better than Goldman Sachs' earnings earlier in the day."

The results included a USD 745 million one-time gain from its sales of MSCI Inc stock and USD 1.4 billion of gains recorded because the credit spreads on its own debt widened.

And while the banking and trading division posted strong results, wealth management results and asset management results both fell. The ranks of brokers grew, rising 2 percent to 8,500.

Morgan also absorbed nearly USD 1.1 billion of losses and charges from mortgage trades, investments, leveraged buyout loans and repurchase of illiquid auction rate securities.

Over the past year banks and brokers have recorded more than USD 500 billion in write-downs as the mortgage crunch expanded into a sprawling crisis that continues to claim new and larger victims.

Goldman acknowledged its earnings follow the global economy and that conditions will remain challenging. The company said it is increasing capital and cash while shedding risky assets.

"We've become even more cautious in our approach," Viniar told reporters. "There's a lot of fear in the marketplace."

Morgan Stanley - next ?

Investment bank Morgan Stanley could be the next target of the US financial crisis that has felled some of the biggest giants of Wall Street, says a 30-year veteran bond trader who lived through the October 1987 ‘Black Monday’ stock market crash.

“If I were to take the next target, it would be Morgan Stanley... I think they’re next in line,” says John J Jansen, who began his career at the Open Market Desk of the Federal Reserve Bank of New York and spent several years trading treasuries and high-grade fixed income products for some of the largest primary dealer firms.

First Dubai, now China - US selling out

Morgan Stanley wrote down its subprime-infected mortgage holdings by a greater-than-expected $9.4 billion and received a $5 billion cash infusion from state- controlled China Investment Corp.

The second-largest U.S. securities firm rose 4.2 percent in New York Stock Exchange composite trading. The ``significant capital raise'' and writedowns may suggest to investors that Morgan Stanley has put the worst of its subprime losses behind it, Jeffery Harte, an analyst at Sandler O'Neill & Partners LP, wrote in a note today

Morgna Stanley on IDEA, SPICE Merger

Morgan Stanley on IDEA-SPICE Merger

Quick Comment: Recent articles in the press (Economic Times) and on news channels (CNBC TV18) have suggested that Idea Cellular will merge with Spice Communications Ltd.

Our key takeaways, assuming that these as yet unconfirmed reports turn out to be correct: For the sector as a whole, we believe that consolidation is good news; in this case, it would reduce the number of players by one. The merged entity would have 17.4mn subscribers and a market share of 10.2%. Such a merger would enhance Idea’s coverage from 11 circles currently to 13 circles and increase effective population coverage from 59% to 66%. However, this entity would not displace any of the top four players in the Indian wireless market.

We believe that EV/EBITDA multiple is a superior valuation tool, but we use EV/sub for our estimates, since Spice is not a listed entity. Based on our estimates, Idea trades at an EV/Sub of US$583, which is close to the industry average. We believe the deal would be value-accretive for Idea if done at under a 15% discount to this EV/Sub, i.e., at approximately US$500. This would imply an EV of US$1.4bn for Spice. Spice had recently filed its draft documents with the Securities and Exchange Board of India (SEBI) for an Initial Public Offering (IPO). This leads us to believe that the merger may not happen unless the Modi Group (promoters) withdraws the document.

Morgan Stanley - ECB/FCCBs Hit New High in March 2007

Morgan Stanley in their report on Inflows,

ECB/FCCBs at US$5.1bn in March 2007: External Commercial Borrowing (ECB)/Foreign Currency Convertible Bonds (FCCB) hit a new high of US$5.1bn
in Mar-07. This compares with US$3.2bn in February and US$1.3bn in January. In March, almost the entire amount was in the form of ECBs (US$4.8bn), while in
February, a large part of the borrowing was in the form of FCCBs (US$1.9bn).

Mukesh Ambani group companies, ADAE Group, Bharti Airtel and Jaiprakash Group were top borrowers: In March 2007, a bulk of the borrowing (53% of total) was accounted for by a few main players such as Mukesh Ambani-led companies – Reliance
Ports & Terminals (US$0.5bn) and Reliance Utilities Ltd (US$0.4bn); Anil Dhirubhai Ambani Enterprises (ADAE) group companies – Reliance Telecom Ltd (US$0.6bn)
and Reliance Communications Infrastructure Ltd (US$0.6bn); Bharti Airtel Ltd. (US$0.3bn); and Jaiprakash Associates Ltd. (US$0.3bn)

ECB/FCCB aggregated at US$25.4bn in F2007 (12 months ending March 2007): This compared with US$17.1bn in F2006, a growth of 48%YoY. This was well above the internal cap of US$22bn fixed by the government for F2007. Breaking down, borrowing via ECB route aggregated to US$20bn in F2007, while those through the FCCB route totaled US$5.2bn (compared with US$12bn and US$5.1bn, respectively,
in F2006).

Policymakers’ concern justified: We think this data justifies policymakers’ concern on capital inflows in the past few months. If this intensity of flows is maintained in
the upcoming period, policymakers may choose to reduce the overall cap on ECB/FCCBs and/or impose selective sectoral caps on such borrowing.

Morgan Stanley - India Strategy

Morgan Stanley in their India Strategy Report say,

Conclusion: Indian equity valuations appear tolerable at 16.5x F2008E earnings (BSE Sensex measured using Morgan Stanley estimates). However, we see four key issues with the multiple: (i) rising long rates; (ii) the global multiple and India’s relative position; (iii) the low valuation dispersion across sectors and stocks; and (iv) earnings revisions. In this context, valuations still appear vulnerable.

What’s New: The higher level of long-term interest rates seems to be pointing to a further decline in the market’s P/E multiple. There is little argument that Indian equities warrant a premium to the rest of the world – the key question is quite what level of premium is justified. Pertinently, India remains susceptible to a decline in relative P/E if the world falters. In our view, investors could also suffer because the dispersion of
valuation multiples across stocks and sectors is too low – reflecting a view that the narrowing of the gap in fundamentals across stocks is permanent. As fundamentals revert to mean, the dispersion of valuation multiples may increase. Finally, the biggest
problem is with the denominator of the P/E multiple. We think earnings are at risk from the prospects of slowing economic growth. Earnings revisions have already turned down in recent weeks.

Ultimately the Earnings Outlook Is a Bigger Issue
We think the key issue with the P/E ratio is with the denominator – i.e. earnings. Earnings could be in a bubble, as suggested by the big increase in their share of total output. Profits to GDP have surged from around 2% at the start of the decade to an estimated 6% in F2007. True, the starting point may have been low, especially with respect to companies in cyclical sectors, but the current level may not be sustainable
either. Earnings have benefited from a sweet macro backdrop of low rates and thus a positive financial leverage effect and rising capacity utilization owing to depressed capex and high growth. Several of these areas are under the scanner – rates are rising and eroding the positive financial leverage effect, growth could be slowing in response to higher inflation and capex is already at an all-time high.

On our residual income model, if we assume that the market expects a 14% long-term return from the BSE Sensex constituents (which equates to an equity risk premium of
around 6%, given that long bonds are around the 8% mark), the mid-term annual earnings growth from these companies (i.e. from F2010 onwards) needs to be around 17%. This is not impossible for the BSE Sensex constituents, but also not a given, in our view. We think the next two years’ growth will probably be lower than the consensus is expecting for the reasons discussed earlier. The consensus is forecasting 15% growth in earnings in the coming two years for the BSE Sensex constituents on aggregate. However, more than half the aggregate earnings for the BSE Sensex come from just five companies. Incidentally, earnings revisions have already turned down, and this could be an early indicator for lower multiples

Morgan Stanley - L&T

Morgan Stanley in their report on L&T

Upside Surprise on the Margin Front With L&T’s revenues growing at an average of 12% YoY for the last eight quarters and its order book jumping by an average 33.5%, we expected execution to begin soon leading to a spurt in revenues. While revenue
growth was in line with guidance (up 36% YoY to Rs62.7 billion), the company surprised significantly on the upside with strong EBIDTA margins (up 170 bps to
13.3%) despite a traditional inverse relationship between revenue and profit booking in the construction sector. Order booking also continued to grow strongly, with a 25% increase in orders (despite a large base in F4Q06) with order backlog growing by 48% YoY.

F2008 Guidance Creates Upside Risk to Estimates L&T’s guidance of 25–30% revenue growth in F2008 and operating margins held flat at the high levels of F2007 (10.14%) is aggressive, but looks achievable, especially in light of the F4Q07 performance. Matching guidance would result in 12–17% higher operating profit (based on the lower and upper end of guidance) compared to our estimates. We follow up with more
details to incorporate the earnings surprise in the last two quarters into our estimates.

Kotak Mahindra Bank, BPCL, Construction, Consumer, IOC, IVRCL

Morgan Stanley in their report on Kotak Mahindra Bank

Kotak’s stock is up 40% YTD, buoyed by strong capital markets. Its earnings continue to be largely dependent on capital markets: 78% of F2007 PBT was contributed by businesses linked to capital markets, such as securities, distribution income, investments, etc. With competition intensifying in these segments due to entry of strong players, we expect Kotak’s capital markets-related earnings to come under
pressure. This, coupled with steep valuations, will keep further stock performance in check, in our view.

Increased competition likely to depress brokerage earnings. Kotak’s average daily volume rose 52% in F2007, but its PBT increased by only 12%, implying downward pressure on brokerage rates – which we expect to accelerate with entry of Reliance Money (brokerage rates offered are significantly below the current market rates) in retail broking and distribution business.

Full Valuations – Our New Target Price of Rs450 implies 22% downside from current levels. Kotak is trading at 32x our F2008E earnings – highest in our coverage universe in India. Given its dependence on capital markets, we view these valuations as full. We
maintain our Underweight rating but raise our target price to Rs450 based on sum of parts.

HSBC in their report on BPCL say

BPCL’s FY07 profits almost quadrupled on higher oil bonds and increased subsidy sharing by upstream companies

Subsidy sharing based on oil bonds looks set to continue in high crude price scenario – positive for R&M companies

We revise our target price marginally upwards to INR445 to reflect change in EPS, BVPS and value of investments

B&K on Construction

In line with the NHDP, the government has embarked ambitious programme for the state highways and has urged state government to take a cue from the NHAI in expanding the road network. The government has also advised private sector to prepare for a bigger role in the development of infrastructure sector. The government is ready to provide financial assistance and do handholding for the state government in setting technical and procedure standards.

Although, few state governments have taken initiatives for highway construction. Ability and willingness of most of the state government and PWD departments to implement the projects of such magnitude is yet to be seen. The states needs to raise fair amount of resources on their own by taking the partnership route and even collecting levies from the public to meet the additional burden for highway construction.

Though, order book is not a concern for the construction sector, even if state governmentsare able to convert small portion of proposed investment into actual projects, it would be big opportunity for the construction sector. We remain upbeat on the construction sector.

JP Morgan on Consumer Shelf

Key highlights of our fourth edition of the consumer fortnightly:

Domestic : 1) HLL extends its premium soap brand 'Dove' into hair care segment with the launch of shampoos, conditioners and treatments under this brand to counter rising competition from L'Oreal in premium segment, 2) Godrej Consumer is planning to enter the shampoo segment with the launch of a mass market brand in near future. This is likely to intensify competition in this space which is currently dominated by HLL and Procter & Gamble, and 3) Diageo-Radico JV launches Masterstroke whisky targeting mid-premium segment in Maharashtra.
· Key commodity trends: Palm oil prices continued their uptrend rising almost 5% over the fortnight. Expected tightness in soyabean (closest substitute) supply and increased demand for bio-diesel is leading to new highs for palm oil (now at over M$2500/tonne). On the other hand prices for wheat softened by 2% over the past fortnight on the back of steady crop arrivals.
· International: 1) Luxury brand Christian Dior Couture is planning to set up its subsidiary in India and expand its operations, reflecting confidence of foreign luxury brands in India's fast growing luxury retailing market (35-40% growth p.a.), 2) UK based Cobra beer has announced plans to set up two Greenfield breweries in India.

Merrill Lynch on Indian Oil Corporation

IOC has attained a recurring consolidated EPS of Rs50.2/share in FY07, which implies 31% YoY earnings growth. The rise in earnings has been driven by generous issue of oil bonds in FY07 by the government. IOC received Rs139bn of oil bonds in FY07, which is almost twice the Rs70bn of oil bonds received in FY06. FY08E earnings outlook is uncertain. It is entirely dependent on the
government decision on oil bonds. We remain Neutral on IOC.

We are keeping our FY08E earning forecast unchanged at Rs49/share, which implies 2.5% YoY earnings decline. There could be upside risk to our earnings forecast if the government is generous in the issue of oil bonds to R&M companies even in FY08E. Clarity on earnings outlook for FY08E is possible in the next two months. The government may announce a subsidy sharing plan for FY08E as it did in June 2006 for FY07. The fact that it stuck to its announced subsidy sharing plan in FY07 would lend credibility to any such plan for FY08E

Merrill Lynch on IVRCL

IVRC, our top pick in the mid-cap E&C space, reported solid 4QFY07 on all fronts. Sales were up Rs10bn +67%YoY; EBITDA margin expanded by 140bpsYoY & PAT of Rs732mn, +67%YoY. PAT was ahead of MLe due to better margins & non-prov of full tax (25% v/s MLe 32%) pending appeal in tribunal. Order backlog remains robust at ~3x FY07 sales. Value creation through the listing of IVR Prime, and 42% earnings CAGR in core business are potential triggers ahead. Buy, PO Rs450.

Our PO of Rs450 is based on an SOTP approach. We have valued IVRCL's core construction business at PER 14x FY09E - a 30% discount to E&C majors despite its faster growth. Risk: Unrelated acquisitions (oil & gas), project execution.

Morgan Stanley - ICICI Bank

Morgan Stanley in analyzing ICICI Bank's holdings say,

We also analyze the period for which US$5 bn will fund ICICI Bank’s growth. In the last two capital raisings, almost 50% of capital raised was used for investments in subsidiaries or higher risk weights. Going ahead, we expect the regulatory environment to be relatively benign and also no significant investment will be required in subsidiaries. We expect the current issue to fund ICICI Bank’s loan growth for the next 4-5 years. The key on profitability will be whether the bank increases capital consumption significantly or not – for example the bank’s return on risk-weighted assets has declined from 1.8% to 1.2% in the last two years. We expect average ROE for F2008 – F2011 at 13%

Raising fair value, maintain Equal-weight. We are incorporating the announced capital issuance in our numbers. This results in some increase in value for the banking business. This, coupled with higher value for ICICI Holdings, takes the fair value to Rs900. The stock is trading at 21x F2008e earnings on a core basis.

Goldman Sachs, Morgan Stanley and SSKI Strategy

Goldman Sachs believes recent appreciation in the INR has been unprecedented in its scaleand timing. The INR has appreciated by 8.7% in the last 9 weeks. Goldman Sachs says, the more recent run in the currency shows symptoms of over-shooting. The weight of reasons supporting a weaker INR appears to outweigh those arguing for a stronger currency and expect the INR to weaken from these levels, albeit gradually. Goldmach Sachs is revising the 3-month, 6-month and 12-month USD/INR targets to 41.3, 42.1 and 42.4 respectively.

Morgan Stanley thinks that Corporate psychology in India is strongly positive, as evidenced by booming activity on both the asset and liability sides of balance sheets. Thus capex, M&A, debt issuances and equity issuances are all in new territory. Underpinning this frame of mind are soaring and record profits, high cash balances, low financial gearing and more than four years of strong share prices. The resulting sweet spot seems to give corporations too many options to tackle any mishap, with the risk that they may start to feel infallible.

SSKI expects Sensex earnings growth to slowdown (12.6% CAGR over FY07-09), primarily due to our negative bias on prices of global commodities. However, non-commodity stocks (primarily domestic cyclicals) will continue witnessing a robust 22.7% CAGR over FY07-09; strong margins and topline expansion will keep return ratios strong
